What Is Impermanent Loss? A DeFi Risk Explained
Impermanent loss is a hidden cost that liquidity pool providers can face when the prices of the two tokens they deposited drift apart. Compared with just holding those tokens, the value of their pooled share ends up lower. It is one of the least understood risks in DeFi — and one of the most surprising.
The setup: why it happens
To supply a standard liquidity pool, you deposit two tokens in equal value — say a coin and a stablecoin. The pool uses a formula to keep the two sides balanced, and traders swap against it. When the market price of one token changes, traders arbitrage the pool back in line by buying the cheap side and selling the dear side. The pool's automatic rebalancing means it quietly sells your winning token and accumulates your losing one. When you withdraw, you get back a different mix than you put in — and its total value can be less than if you had simply held the two tokens in your wallet.
Why "impermanent"
The loss is only on paper while your funds are in the pool. If the token prices drift apart and then return to their original ratio, the gap closes and the loss vanishes. It becomes a real, permanent loss only at the moment you withdraw while prices are still out of balance. That is the whole reason for the word — but "impermanent" dangerously understates it, because prices often do not conveniently return, and withdrawing crystallises whatever the gap is at that moment.
What makes it bigger or smaller
- Smallest when the two assets stay closely priced — for example a pool of two stablecoins that both aim to hold the same value barely moves apart.
- Largest when one token swings sharply against the other. The more the ratio changes, the deeper the loss — and it grows regardless of which token moves.
This is the counterintuitive part: even if a token you pooled goes up a lot, you can end up with less value than if you had just held it, because the pool sold your winner as it climbed.
The offsetting side: fees
Providers do not supply pools for nothing — they earn a share of the trading fees, and sometimes bonus rewards through yield farming. In busy pools, those fees can offset or even outweigh impermanent loss. But there is no guarantee. When prices move far enough, impermanent loss can easily swallow the fees earned, leaving a provider worse off than if they had never deposited at all.
